What Is Segment Gross Margin?

Segment gross margin measures how much of each dollar of revenue a specific product line or business unit retains after paying direct production costs. It is the most fundamental profitability metric for multi-product companies because it shows which segments subsidize the others.

Gross Margin (%) = (Revenue − COGS) ÷ Revenue × 100

COGS (Cost of Goods Sold) includes direct materials, direct labor, and manufacturing overhead — not sales, marketing, or G&A expenses.

Why Blended Margin Matters

The blended gross margin is a revenue-weighted average of your segment margins. If SaaS is 80% margin and services are 30% margin, a 70/30 revenue split yields a blended margin of approximately 65%.

Revenue Share and Portfolio Analysis

Revenue share shows what percentage of total company revenue each segment contributes. High revenue share from low-margin segments drags blended margin and compresses the funds available for R&D, sales, and marketing. Many companies deliberately track the ratio of high-margin to low-margin revenue as a leading indicator of long-term profitability.

How does segment margin differ from contribution margin? Gross margin only deducts COGS — the costs directly tied to producing and delivering the product. Contribution margin goes further, deducting all variable costs including variable sales commissions, variable support costs, and credit card fees. For SaaS, the two are often close because most costs are fixed. For e-commerce, contribution margin is more useful because shipping, returns, and payment processing are truly variable.

What does a "good" blended gross margin look like? It depends heavily on business model. Pure-play SaaS companies target 70–80%+. Mixed SaaS + services companies (like most enterprise software) land around 55–70%. Hardware companies aim for 40–55%. If your blended margin is below 40%, it is very difficult to build a high-growth business because you cannot afford the sales and marketing investment needed to scale.
